Why Are Things So Tough for First-time Homebuyers?

A little over a decade ago, about half of homes were being sold to first-time buyers.

Things have changed.

Now, only 27% of sold homes are going to first-time buyers. It isn’t that people aren’t interested in purchasing a home – after all, demand for homes was turbocharged during the course of the COVID-19 pandemic.

But first-time homebuyers are having an exceptionally hard time breaking into the market. What gives? Why are a record low proportion of properties being sold to people buying their first home?

1. High Price of Homes

The first reason first-time homebuyers are having a hard time accessing the market is the sky-high price of homes.

Home prices have risen nearly 20% in the past year – representing an unusual and historic surge that disadvantages first-time buyers, who are typically younger, haven’t accumulated housing equity, and don’t have the means to make a sizable down payment.

Whether rising home prices will abate at some point this year is hotly debated, but the price of homes has been juiced by three interrelated factors:

  1. Inventory: Housing inventory remains at a record low, and continued supply chain bottlenecks leaves most experts predicting low inventory for the foreseeable future.
  2. Inflation: Inflation is at its highest rate in 40 years, increasing the price of consumer goods and services – including homes and the materials necessary to build them.
  3. Investors: Investors buy about one-third of homes in the U.S., increasing competition for available homes. Rising inflation could cause even more investors to flood the housing market, as real estate is traditionally seen as a safe investment against devalued currency.

Overall, rising prices is the biggest challenge for anyone – especially those making their first purchase – who wants to buy a home.

2. Rising Interest and Mortgage Rates

The high price of homes alone serves as an impediment for first-time homebuyers. But it’s not the only factor boxing first-time buyers out of the real estate market.

Rising interest and mortgage rates are also squeezing first-time homebuyers especially hard.

Consider a couple buying their first home. They’re targeting a mortgage of $200,000, which is already far lower than the median in many markets. Rising interest rates, which the Federal Reserve introduced to tamp down inflation, have risen from 2.6% to around 5% in the past 16 months. The $200,000 mortgage the buyers are targeting? It’s now more than $200 per month more expensive than it would have been 16 months ago.

Skyrocketing mortgage rates mean that the competition for affordable homes is even higher than before – prospective buyers seem, on average, aware that rates are likely to rise even further in the short and medium-term.

3. Slowing Wage Growth

As if rising home prices and steeper mortgage rates weren’t enough, first-time homebuyers also face the new challenge of apparently slower wage growth.

In the wake of the COVID-19 pandemic, government stimulus, and a historically tight labor market, American wages grew fast. But that wage growth has cooled somewhat in the early part of 2022, with more people working or looking for work and employers feeling less pressure to offer pay increases to bring people into the labor force.

Slower wage growth may be a relief to people concerned about inflation, but is in the short-term a major difficulty for homebuyers, especially those purchasing for the first time. Wages are generally not keeping pace with inflation, and the preexisting high price of homes and rising mortgage rates mean that many young buyers are less equipped to buy than they were months ago.

For the immediate future, first-time homebuyers are likely to struggle to enter the housing market. In the long term, tapering home prices and mortgage rates and increased inventory could make for a friendlier first-time homebuyer market.

AMID RISING RATES, MORTGAGE APPLICATIONS RESUMED UPTICK THIS WEEK

Mortgage applications increased 6.6% from one week earlieraccording to the latest Weekly Mortgage Applications Survey from the Mortgage Bankers Association’s (MBA) for the week ending June 10, 2022. Last week’s results are compared to the prior week, which included an adjustment for the Memorial Day holiday.

  • The Market Composite Index, a measure of mortgage loan application volume, increased 6.6% on a seasonally adjusted basis from one week earlier.
  • On an unadjusted basis, the Index increased 17% compared with the previous week.
  • The Refinance Index increased 4% from the previous week and was 76% lower than the same week one year ago.
  • The seasonally adjusted Purchase Index increased 8% from one week earlier.
  • The unadjusted Purchase Index increased 18% compared with the previous week and was 16% lower than the same week one year ago.
  • The refinance share of mortgage activity decreased to 31.7% of total applications from 32.2% the previous week.
  • The adjustable-rate mortgage (ARM) share of activity decreased to 8.1% of total applications.
  • The FHA share of total applications increased to 11.8% from 11.3% the week prior.
  • The VA share of total applications increased to 11.7% from 11.4% the week prior.
  • The USDA share of total applications increased to 0.6 % from 0.5 % the week prior.
  • The average contract interest rate for 30-year fixed-rate mortgages with conforming loan balances ($647,200 or less) increased to 5.65% from 5.40%, with points increasing to 0.71 from 0.60 (including the origination fee) for 80% loan-to-value ratio (LTV) loans. The effective rate increased from last week.
  • The average contract interest rate for 30-year fixed-rate mortgages with jumbo loan balances (greater than $647,200) increased to 5.25% from 4.99%, with points increasing to 0.54 from 0.44 (including the origination fee) for 80% LTV loans. The effective rate increased from last week.
  • The average contract interest rate for 30-year fixed-rate mortgages backed by the FHA increased to 5.36% from 5.30%, with points increasing to 1.00 from 0.79 (including the origination fee) for 80% LTV loans. The effective rate increased from last week.
  • The average contract interest rate for 15-year fixed-rate mortgages increased to 4.79% from 4.62%, with points increasing to 0.80 from 0.65 (including the origination fee) for 80% LTV loans. The effective rate increased from last week.
  • The average contract interest rate for 5/1 ARMs increased to 4.57% from 4.51%, with points increasing to 0.8 from 0.68 (including the origination fee) for 80% LTV loans. The effective rate increased from last week.

The takeaway:

“Mortgage rates increased for all loan types, with the 30-year fixed rate last week jumping 25 basis points to 5.65 %—the highest level since 2008. Mortgage rates followed Treasury yields up in response to higher-than-expected inflation and anticipation that the Federal Reserve will need to raise rates at a faster pace,” said Joel Kan, MBA’s associate vice president of Economic and Industry Forecasting. “Despite the increase in rates, application activity rebounded following the Memorial Day holiday week but remained 0.29 % below pre-holiday levels. With mortgage rates well above 5%, refinance activity continues to run more than 70% lower than last year.”

Added Kan, “Purchase applications were down more than 15% compared to last year, as ongoing inventory shortages and affordability challenges have cooled demand, coinciding with the rapid jump in mortgage rates.”

Home Price Deceleration Doesn’t Mean Home Price Depreciation

Experts in the real estate industry use a number of terms when they talk about what’s happening with home prices. And some of those words sound a bit similar but mean very different things. To help clarify what’s happening with home prices and where experts say they’re going, here’s a look at a few terms you may hear:

  • Appreciation is when home prices increase.
  • Depreciation is when home prices decrease.
  • Deceleration is when home prices continue to appreciate, but at a slower pace.

Where Home Prices Have Been in Recent Years

For starters, you’ve probably heard home prices have skyrocketed over the past two years, but homes were actually appreciating long before that. You might be surprised to learn that home prices have climbed for 122 consecutive months (see graph below):

As the graph shows, houses have gained value consistently over the past 10 consecutive years. But since 2020, the increase has been more dramatic as home price growth accelerated.

So why did home prices climb so much? It’s because there were more buyers than there were homes for sale. That imbalance put upward pressure on home prices because demand was high and supply was low.

Where Experts Say Home Prices Are Going

While this is helpful context, if you’re a buyer or seller in today’s market, you probably want to know what’s going to happen with home prices moving forward. Will they continue that same growth path or will home prices fall?

Experts are forecasting ongoing appreciation, just at a decelerated pace. In other words, prices will keep climbing, just not as fast as they have been. The graph below shows home price forecasts from seven industry leaders. None are calling for prices to fall (see graph below):

Mark Fleming, Chief Economist at First American, identifies a key reason why home prices won’t depreciate or drop:

In today’s housing market, demand for homes continues to outpace supply, which is keeping the pressure on house prices, so don’t expect house prices to decline.”

And although housing supply is starting to tick up, it’s not enough to make home prices decline because there’s still a gap between the number of homes available for sale and the volume of buyers looking to make a purchase.

Terry Loebs, Founder of the research firm Pulsenomics, notes that most real estate experts and economists anticipate home prices will continue rising. As he puts it:

“With home values at record-high levels and a vast majority of experts projecting additional price increases this year and beyond, home prices and expectations remain buoyant.”

Bottom Line

Fed Drops Hammer With 75-Point Hike

Through the early months of this year, Fed Chair Jerome Powell, Treasury Secretary Janet Yellen and a broad swath of economists insisted that inflation had plateaued—or soon would—offering hope that a steady increase in interest rates this year could guide the overheating economy through a so-called “soft landing” and avoid recession.

But last month’s inflation data was enough to convince Powell and the Fed that a planned series of 50 basis-point rate hikes through the summer is too little, too slow, as the central bank announced today a 75-basis-point hike, something that was both widely expected after the inflation report, but also a significant hawkish shift after months of downplaying the threat.

In a press conference following the announcement, Powell acknowledged that the new inflation data had altered what the Fed wanted, and left open the possibility of a 75-point increase after the central bank’s next meeting.

“Our policy has been adapting and it will continue to do so,” Powell said. “In the coming months, we will be looking for compelling evidence that inflation is moving down, consistent with inflation returning to 2%. We anticipate that ongoing rate increases will be appropriate. The pace of those changes will continue to depend on the incoming data and the evolving outlook for the economy. Clearly today’s 75-point increase is an unusually large one, and I do not expect moves of this kind to be common.”

After Powell said that the Fed was not “actively considering” a 75-basis-point hike last May, the choice to increase the pace of rate hikes on short notice serves as some of the strongest evidence that the central bank will move more decisively to end inflation going forward, which many worry might send the economy into recession.

Despite all this, Powell explicitly said at the press conference that either a 50- or 75-point increase “seems most likely at our next meeting,” while again reiterating that all decisions would be made accounting for new data.

After somewhat walking back the position that inflation was “transitory” earlier this year, Powell has taken a more judicious stance, admitting that “inflation is likely to take longer to return to our price stability goal than previously expected” in March, and in May promising that the central bank would implement “restrictive” policy if that was the only way to curb inflation. 

Some economists posited that markets have already been pricing in the larger hike, with mortgage rates, in particular, spiking dramatically following the inflation report, reaching an average of more than 6.5% this week. 

Mortgage Banker Association (MBA) Associate Vice President of Economic and Industry Forecasting Joel Kan directly connected the mortgage rate increase to the anticipated Fed hike, saying markets’ “anticipation that the Federal Reserve will need to raise rates at a faster pace” is driving that metric.

National Association of REALTORS® (NAR) Chief Economist Lawrence Yun pointed out mortgage rates have increased at roughly double the federal fund rate.

“On the same $300,000 mortgage, the monthly payment has risen from $1265 in December to $1800 today. That’s painful and, consequently, will shrink the buyer pool,” Yun said. “Sales could fall even further with some inventory sitting on the market for more than a month like in the pre-pandemic days. Pricing a listed home properly will, therefore, be the key to attracting buyers…only when consumer price inflation tops out and starts to fall will mortgage rates stabilize or even decline a bit.”

Ruben Gonzales, chief economist for Keller Williams, said in a statement that this will continue to be the case as the Fed potentially looks at more and larger rate increases.

“Mortgage rates going forward will continue to be responsive to changes in expectations around the Fed’s policy path, as well as inflation expectations,” he said.

MBA Chief Economist Mike Fratantoni said in a statement that the move and goals of the Fed looked to be effective in achieving their goals as far as inflation, at least.

“The Federal Reserve is racing to catch up to economic events, announcing today a 75-basis-point increase and signaling more increases to come,” he said. “A federal funds target rate likely to reach almost 4 percent by the end of 2023 should be effective in slowing the economy and ultimately bringing down inflation.”

Fratantoni added that mortgage rates in the short term might still be a weight on the housing market, though not an unshakable one.

“The housing market has slowed considerably over the past month as rate increases have taken hold. We expect that this slower pace will remain through the summer, but buyers could return later this year if the Fed’s plans are better understood by the market and lead to less rate volatility,” he predicted.

The exact path the Fed will take going forward is possibly more difficult to predict now than it was a month, or even a week ago, as Powell faced questions about whether he had lost some public confidence by shifting course after long predicting a 50 basis point hike. He called the timing of the inflation data “very unusual,” while defending the Fed’s credibility.

“I would like to think, though, that our guidance is still credible, but it’s always going to be conditional on what happens,” he said.

Multiple times throughout the closely-watched press conference. Powell explicitly laid out the Fed’s “overarching message,” focused on bringing inflation down.

“We at the Fed understand the hardship that high inflation is causing. We’re strongly committed to bringing inflation back down, and moving expeditiously to do so,” he said.

When asked directly whether another hot inflation report would necessarily result in another 75 basis point hike, or possibly something even higher, Powell remained noncommittal.

“We’re going to react to the incoming data, and appropriately, I think,” he said.

As far as the possibility of avoiding a recession while still meeting the targets of 2% inflation and a health job market, Powell expressed confidence that a “soft landing” was still possible.

“Do I still think we can do that? I do,” he said. “That is our objective, and I do think its possible. Like I said, though, I think the events of the last few months have raised the degree of difficulty, created great challenges. …there’s a much bigger chance now that it will depend on factors that we can’t control. ”

Three Tips for First-Time Homebuyers

Buying your first home is a major decision and an exciting milestone. Even though it can feel daunting at times, it has the power to change your life for the better. If you’re looking to purchase your first home, you may be wondering what’s happening in the housing market today, how much you need to save, and where to start.

Here are three things that can help give you the information you need to confidently pursue your dream of homeownership.

1. Consider All Options When the Number of Homes for Sale Is Low

Today, there are far more buyers in the market than there are homes available for sale. When that happens, it’s a good idea to do what you can to increase your pool of options. That could mean expanding your search to include additional housing types. For first-time buyers, considering condominiums (condos) and townhomes can be an excellent way to increase your choices. According to Bankrate:

“Townhomes often cost less than single-family homes of a similar size in the same location.”

In another article, Bankrate also says:

“Buying a condo can be a great way to dive into homeownership without worrying about the upkeep that comes with single-family homes and townhouses.”

Condos and townhomes are both great entryways into homeownership. When you buy either one, you can start building equity which increases your net worth and can fuel a future move.

2. Know Your Down Payment Could Be More Within Reach Than You Think

Saving for a down payment can feel like one of the biggest obstacles for homebuyers, but that doesn’t have to be the case. As the National Association of Realtors (NAR) says:

One of the biggest misconceptions among housing consumers is what the typical down payment is and what amount is needed to enter homeownership.”

Data from NAR shows the median down payment hasn’t been over 20% since 2005. The graph below breaks down the median down payment by age group for recent homebuyers according to the 2022 Home Buyers and Sellers Generational Trends Report from NAR (see graph below):

Three Tips for First-Time Homebuyers | Keeping Current Matters

Based on the data above, the median down payment for all homebuyers is only 13%. That’s well below the common misconception of 20%, and it’s even lower for younger buyers. This could mean you may not need to save as much for a down payment as you initially thought.

There are also down payment assistance programs available for many buyers. Not to mention, some loan options require as little as 3.5% (or even 0%) down for buyers who qualify. While there are advantages to putting 20% down, especially in today’s competitive market, know that you have options.  To get more information on how much you may need to save and the help that’s available, talk with a professional.

3. Work with a Trusted Real Estate Advisor Throughout the Process

Finally, no matter where you’re at in your homeownership journey, the best way to make sure you’re set up for success is to work with a real estate professional.

If you’re planning to buy a home, it’s critical to understand the relationship between mortgage rates and your purchasing power. Purchasing power is the amount of home you can afford to buy that’s within your financial reach. Mortgage rates directly impact the monthly payment you’ll have on the home you purchase. So, when rates rise, so does the monthly payment you’re able to lock in on your home loan. In a rising-rate environment like we’re in today, that could limit your future purchasing power.

Today, the average 30-year fixed mortgage rate is above 5%, and in the near term, experts say that’ll likely go up in the months ahead. You have the opportunity to get ahead of that increase if you buy now before that impacts your purchasing power.

Mortgage Rates Play a Large Role in Your Home Search

It’s critical to keep your budget top of mind as you’re searching for a home. Danielle Hale, Chief Economist at realtor.com, puts it best, advising that buyers should:

Get preapproved with where rates are today, but also consider what would happen if rates were to go up, say another quarter of a point, . . . Know what that would do to your monthly costs and how comfortable you are with that, so that if rates do move higher, you already know how you need to adjust in response.”
